Everyone has a lag problem, but 256 RAM is too low to run the game normally. I think an upgrade of your RAM would be good. If you have really serious lag, try reinstalling tha game, sometimes it makes wonders with the lag.

Also you might wanna try setting the in game graphical options as low as possible, and see if that helps. I have a 2.93 Celeron D w/ 1 GB of DDR -Ram, and a 256 Mb GeForce FX 5500 w/ the latest updates. And I STILL get some lag if I set all the graphical options as high as they can go.
I have only these options not on the low setting;
Shadows = Detailed
Texture Filtering = ON
Texture Rendering = High
Metalic Sheen = ON
If I turn on any of the light options I get lag. If I turn off every thing else, but put bloom effect on that equals insteant lag for me. I can put the water options on, and on high depending on how full the server is.
Long story short get more damn RAM, and experiment with your settings.

Just in case there is any confusion, you will always get lag in town, always. I run an AMD 3800+ X2 dual core with a 7600GT and I still get low frames in town.
It is also important to differentiate between network lag and video/hardware lag. If your hardware is reasonably updated (your's is, with the exception of the low RAM), you might want to re-evaluate your internet connection to see if that is the problem.
